Money and Banking: Money Supply and Banking Structure

July 31, 2026
6 min read

Money supply in India is measured by monetary aggregates: M0 (reserve money), M1 (narrow money), M2, M3 (broad money), M4. The banking structure comprises scheduled commercial banks (public, private, foreign, small finance, payments), cooperative banks, Regional Rural Banks, and NBFCs. The RBI regulates money supply through CRR, SLR, OMO, and the policy rate. The money multiplier (M3/M0) and velocity of circulation determine the link between reserve money and broad money.[TOPIC CLASSIFICATION]

  • Topic type: Economy - Money and Banking
  • PYQ frequency: High
  • Exam stage: Prelims + Mains
  • Primary GS paper: GS 3

[EXAMINER REASONING]

  1. Trap: Confusing M1, M2, M3, M4 definitions. M1 = Currency + Demand deposits + Other deposits with RBI. M3 = M1 + Time deposits. M4 = M3 + Post office savings. Many aspirants mix up the components.
  2. Most confused: The money multiplier vs velocity distinction. Multiplier = M3/M0 (how much broad money per unit of reserve money). Velocity = GDP/M3 (how fast money circulates). Demonetization (2016) reduced M0, then M3 recovered via multiplier expansion.
  3. Key anchor: The four monetary aggregates: M0 (reserve money = currency + bank reserves), M1 (narrow), M3 (broad, most used), M4 (includes post office). Bank categories: Scheduled (RBI Act 2nd Schedule), Non-scheduled, Cooperative, RRBs, SFBs, PBs. Priority Sector Lending (40% ANBC).
  4. Current affairs hook: M3 growth FY24: ~10.5%. Currency in circulation ~Rs 34L cr (post-demonetization high). UPI 14B txns/month reducing cash usage. SFBs (12) and PBs (6) expanding inclusion. NPA reduction: GNPA 2.8% (Sep 2024), NNPA 0.6%. Basel III CAR 11.5%. Digital lending guidelines 2022.
  5. Mains hinge: Evaluate: Does money supply targeting work in a financially innovative economy? The shift from monetary targeting (pre-1998) to inflation targeting (2016), and the role of digital payments (UPI) in changing velocity and multiplier, is the Mains frame.

Core Concept

Money supply aggregates (RBI, weekly): M0 = Reserve Money = Currency in circulation + Bankers' deposits with RBI + Other deposits with RBI. M1 = Narrow Money = Currency with public + Demand deposits with banks + Other deposits with RBI. M2 = M1 + Savings deposits with post office savings banks. M3 = Broad Money = M1 + Time deposits with banks (most watched). M4 = M3 + All deposits with post office savings banks.

Money multiplier = M3 / M0. Velocity = Nominal GDP / M3. Post-demonetization (Nov 2016): M0 fell sharply, then recovered; multiplier expanded as deposits rose.

Banking structure: Scheduled Commercial Banks (SCBs, RBI Act 2nd Schedule) - Public (12), Private (21), Foreign (45), Small Finance Banks (12), Payments Banks (6). Regional Rural Banks (43, sponsored by SCBs). Cooperative Banks (Urban + Rural, dual regulation RBI + State). NBFCs (RBI regulated, no demand deposits). All India Financial Institutions (NABARD, NHB, SIDBI, EXIM, NaBFID).

UPSC Question Themes (Illustrative)

Treat these as original practice prompts unless a linked official UPSC paper is provided; they are not represented as verbatim PYQs. | Type | Stage | What was tested | |------|-------|-----------------| | Practice | Prelims | M3 (broad money) consists of: M1 + Time deposits with banks | | Practice | Prelims | The money multiplier is: M3 / M0 | | Practice | Mains | Discuss the components of money supply in India and the factors affecting money multiplier | | Practice | Prelims | M0 (reserve money) includes: Currency in circulation + Bankers' deposits with RBI | | Practice | Prelims | Priority Sector Lending target for domestic commercial banks: 40% of ANBC | | Practice | Mains | Analyze the impact of demonetization on money supply and banking | | Practice | Prelims | Small Finance Banks can: Accept deposits and lend (like universal banks) | | Practice | Prelims | Payments Banks can: Accept deposits up to Rs 2 lakh, no lending | | Practice | Mains | Explain the structure of the Indian banking system | | Practice | Prelims | The monetary aggregate M3 is also known as: Broad money |

Statement Elimination Guide

Correct: M3 = M1 + Time deposits with banks; it is the broad money measure. False: M1 includes time deposits. (False. M1 = currency + demand deposits + other deposits with RBI.) Trap: Payments Banks can give loans. (False. Payments Banks cannot lend; only accept deposits up to Rs 2L.) Correct: M0 = Reserve Money = Currency in circulation + Bankers' deposits with RBI + Other deposits. False: Cooperative banks are regulated only by RBI. (False. Dual regulation: RBI + State Registrar.) Trap: The money multiplier has been stable in India. (False. It fluctuates with currency-deposit ratio, reserve ratio.)

Current Affairs Hook

M3 growth FY24 ~10.5%. Currency in circulation ~Rs 34L cr (post-demonetization high). UPI 14B txns/month reducing cash velocity. SFBs 12, PBs 6 expanding inclusion. GNPA 2.8%, NNPA 0.6% (Sep 2024). Basel III CAR 11.5%. Digital lending guidelines 2022. NaBFID (2021) for infrastructure finance. Account Aggregator framework 2021.

Common Mistakes

  1. Confusing M1, M2, M3, M4 components (M1 narrow, M3 broad, M4 includes post office)
  2. Thinking M1 includes time deposits (it does not)
  3. Assuming Payments Banks can lend (they cannot)
  4. Believing cooperative banks are RBI-only regulated (dual regulation)
  5. Missing the multiplier = M3/M0 and velocity = GDP/M3 distinction
  6. Not knowing PSL sub-targets: 18% agri, 7.5% micro, 10% weaker sections
  7. Overlooking the post-demonetization multiplier expansion
